The toll booth nobody told you about
You've just fixed a Capesize bulker for a 45-day voyage from Brazil to Qingdao. The rate looks acceptable today. The cargo won't load for three weeks, and you've watched this market move forty dollars a tonne in a fortnight before, so you do the sensible thing: you call around to lock in your cost. You know freight derivatives exist. You've heard of the Baltic Dry Index. What you find, after a few calls and a few polite deflections, is that the market will not take your money. Not because you're too small, exactly. Because of how the market itself is built.
That structural fact is what this piece is about.
A market built for the people who are already in the room
Freight derivatives, in their most common form, are Forward Freight Agreements, FFAs. A cash-settled contract between two counterparties: at expiry, whoever bet on the wrong side of the Baltic Exchange route index pays the difference to whoever bet right. No physical vessel changes hands. Settlement is purely financial, referenced to published index rates.
The problem for most shippers begins here. These contracts are predominantly traded over-the-counter, between parties who have established credit relationships with one another or with a clearing broker. The major clearing houses for FFAs, LCH and SGX are the two names you'll encounter most, do accept exchange-cleared trades, which reduces counterparty risk substantially. But clearing house membership, or even access through a clearing broker, requires posting initial margin, meeting minimum capital thresholds, and satisfying ongoing variation margin calls. A mid-sized grain trader or a single-vessel owner-operator typically cannot meet those thresholds without tying up working capital that is already committed to the cargo itself.
Consider two companies that loaded iron ore on the same route in the same quarter. The first, a major mining house with a treasury team and a revolving credit facility, hedged its freight exposure through a cleared FFA via a tier-one commodities broker. When spot rates fell sharply over the following six weeks, their freight cost stayed fixed. The second, a regional steel mill chartering vessels on a voyage basis, had no clearing relationship and no broker willing to extend uncleared credit to a counterparty of that size. They absorbed the full rate move. Same route. Same market. Different outcomes, entirely because of access, not knowledge.
Why the OTC layer makes things worse, not better
The uncleared, bilateral segment of the FFA market is in some ways more flexible than the exchange-cleared segment. Contracts can be tailored to non-standard routes, unusual lot sizes, or specific vessel classes. But flexibility is rationed by credit, and that changes everything.
In an uncleared bilateral FFA, each party is exposed to the other's default. The large trading houses and shipowners who dominate this market manage that exposure through ISDA Master Agreements and credit support annexes, documents that govern collateral posting and close-out netting. Negotiating an ISDA takes months and requires legal resources that most mid-tier operators simply do not have. For a shipper who charters perhaps six vessels a year, the fixed cost of establishing even one bilateral trading relationship often exceeds the value of the hedge itself.
The market has, as a result, sorted itself into tiers as naturally as sediment. At the top: major commodity trading firms, large shipowners, and a handful of industrial shippers with dedicated freight desks. These players trade freely with one another, post margin efficiently, and can take positions of any size or duration. Below them: smaller operators who might access the market through a freight broker acting as principal, paying a spread for the privilege. At the bottom, the majority of voyage charterers have no practical route in at all.
The lot size conventions compound this. A standard FFA on the Baltic Capesize Index routes is typically sized in lots of one calendar month of the index, which translates to a notional exposure running to several million dollars. A shipper hedging a single voyage may need a fraction of that. Breaking it up isn't impossible, but it requires a willing counterparty to take the other side of an odd lot, and liquidity thins rapidly outside standard maturities and sizes. The architecture is not hostile to smaller participants by design; it is simply indifferent to them, which amounts to the same thing in practice.
What people misread about index basis risk
Even shippers who do manage to access the FFA market face a problem that the market's advocates tend to understate. FFAs settle against published route indices, not against the actual freight rate a shipper paid. If you chartered a vessel at a rate that diverged from the index, your hedge is imperfect by exactly that divergence. This is basis risk, and in freight markets it can be substantial enough to hollow out a hedge that looked airtight on paper.
The Baltic Exchange publishes assessments compiled from a panel of shipbrokers. Those assessments are not transaction prices. In thin markets, or for voyages that don't precisely match the standard route definition, the spread between the index and what a shipper actually pays can be wide enough to erode a significant portion of the hedge's value. Think of it less as a lock on the door and more as a heavy curtain: it blocks most of the draught, but the room never quite warms up.
A smaller shipper paying a slight premium over the index because of vessel availability or port constraints, who then hedges at the index level, has not eliminated freight risk. They have replaced it with a smaller but still meaningful basis risk, plus the cost of the hedge itself. The net protection is real but partial. Most explainers of freight derivatives wave past this with a sentence, which is a disservice to anyone trying to make an actual decision.
The structural fix that hasn't arrived
There have been attempts to lower the access barrier. Exchange-traded freight futures with smaller contract sizes, broker-facilitated micro-lots, platform-based electronic trading: all have been floated or partially implemented over the years. Progress has been slow. Partly because the existing participants have little commercial incentive to invite more competition into their hedging relationships. Partly because freight rate volatility is so episodic that building a sustainable retail derivatives business around it is genuinely difficult.
Clearing houses can reduce counterparty risk. They cannot reduce the complexity of margin management for a shipper whose treasury function is one person who also handles demurrage claims.
Here is the honest observation, and it is worth sitting with: wholesale freight derivatives markets are efficient for the participants they were designed for. They were designed by large commodity trading firms and shipowners, for large commodity trading firms and shipowners. The structure that makes them liquid and creditworthy for that group is precisely the structure that prices most shippers out. That is not a scandal. It is a market faithfully reflecting the interests of its architects, as markets tend to do when the architects are also the regulators of entry.
So ask yourself, if you are a voyage charterer who fixes fewer than roughly twenty vessels a year: what is the freight derivatives market actually offering you? The answer, in practical terms, is a long-term contract of affreightment, a fleet of owned vessels, or the willingness to absorb spot rate volatility as a cost of doing business. Those are legitimate strategies. They are also, given how the market is constructed, the only ones it has left you room for. The market did not close the door on smaller shippers through malice or conspiracy; it simply never bothered to install one.
